If interest rates go up 75 basis points, what does debt service and cashflow look like?

Currently, we have assumed a portfolio interest rate of 5.75%. Raising this rate to 6.50% would lead to a 7.33% increase in our debt servicing costs, assuming no changes to our existing plans.

Impact on Debt Costs: Starting next year, some of our low-interest debts will reach maturity. The first of these is ‘Commerce Court,’ which will see its interest terms rise from a previous rate of 3.60% (resulting in payments of $729,000 per year) to a rate of 6.50% (resulting in payments of $838,000 per year). Later in the same year, several other debts will also reach maturity, requiring renewal at the higher rate.

Impact on Cashflow: With the renewal of ‘Commerce Court,’ we initially anticipated a 3.56% reduction in cash flow. With the rate increase to 6.50%, we expect an additional 3.89% drop in cash flow, resulting in a total decrease of 7.45% compared to the previous terms.

Target Loan-To-Value Ratio: At present, we have no refinancing events in the forecast, which means that in four years, our portfolio’s LTV will fall below our target minimum of 50%. Opting for a cash-exit refinance to boost the debt load would elevate the interest expenses associated with this move. We should factor this change in or reset expectations with our investors.

Market Rate Adjustments: To offset the rise in interest expenses and maintain our forecasted returns, it’s crucial to capitalize on any upticks in market rates. Notably, ‘Willowbrook Center’ hasn’t had its market rate assumptions revised since 2021. Assumptions at acquisition were 2% per year, leaving current projected market rates for the asset at $20.84/ft².
